I have been playing around with this layout for a while.
Could someone tell me how or point in the right direction to make this cutout.

I don't want the carvewright to cut this shape out. I just need it to make a.125 deep cut so I can cut it out with a band saw.
I will be adding a crave in the center of it when I do carve it.

Instead of using the cutout tool, just assign the 1/8 cutting bit to you path and set the depth to .125. You will also most likely want to use "offset" in the bit selections screen to determine which side of the line you want the bit to cut on.

Thanks that help. Just to make sure I am to use the 1/8th bullnose bit.

Where is the offset at?

I think you should be choosing the 1/8" straight bit (further down the list), but im not really sure it would make a difference to the machine. And you did understand what I was saying about using the Inset input box right? You can apply 1/2 the bit width in the Inset box. So if you choose a 1/8 bit, you can enter anything from -.062 thru .62. The Inset input box is in the bit selection dialog box. Sorry for the confusion... I mistakenly called it the offset box in the first post.
